Here is the data you ignored. CoreWeave, the AI cloud company that borrows money to buy GPUs and rents them to OpenAI and friends, is now trading at an 855 basis point credit default swap spread. Oracle's five-year CDS jumped from 145 to over 215 basis points. S&P has cut Oracle one step above junk. Alphabet produced its first negative free cash flow in years, and its CDS whispered 67. Michael Burry looked at the Nvidia CDS chart and said the word "parabolic." In the same quarter, AI and tech names traded $650 million in CDS contracts, almost 600% more than a year earlier. This is not a hedge. This is a market forecasting bankruptcies.

A technology route that requires raising hundreds of billions of debt before achieving positive free cash flow is not a technological bet; it is a structural bet on capital markets remaining open. The technical route is locked in. AI must have more compute, more data, more energy, and more chips. The market is no longer debating whether scaling laws will continue. The market is asking whether the income statement can keep up with the scaling curve. What the market has not priced is the alternative technical path. The 855bp number implies a five-year default probability around 50%. I would argue the number is optimistic because the refinancing risk is not linear. A company that must refinance every 12 to 18 months will find that every new CDS spread expansion increases the interest cost, reduces the free cash flow, and forces it to issue more debt. The dynamic is self-reinforcing.

This is the same mechanism that killed the crypto lenders in 2022. In my audit of Celsius, the balance sheet looked fine as long as BTC kept rising. The moment the price stopped, the funding cost exploded. CoreWeave is Celsius with a GPU wrapper.

What makes CoreWeave a pure trade is the absence of a diversified customer base. The company's top clients are the same AI labs that are running out of cash. If OpenAI cuts its compute purchases, CoreWeave cannot easily find a hospital or a bank that wants a hundred thousand GPUs. The spot market for GPU capacity is thin, and the buyers are all concentrated in the same speculative sector.

Alphabet: The First Negative Free Cash Flow

Alphabet's CDS at 67 basis points looks tiny next to CoreWeave. But Alphabet is not CoreWeave. Alphabet has cash, search profits, a legal monopoly on distribution, and a corporate credit rating that makes debt cheap. When a fortress company produces negative free cash flow, it is not a solvency warning; it is a behavioral warning.

I have structured institutional allocations for pension funds, and one thing I learned is that the largest balance sheets are the most important market participants. When Alphabet starts burning cash, it stops being an indifferent price taker in the compute market. It starts acting like a hedge fund under redemption pressure: selling assets, cutting costs, canceling contracts. The AI infrastructure chain is so dependent on Big Tech demand that a retreat by Alphabet or Amazon would erase the forward sales assumptions embedded in Nvidia's guidance.

Nvidia: From Chip Vendor to Credit Counterparty

Nvidia is the most interesting name in the story because it occupies both sides of the trade. It sells the shovels, but it also signs guarantees. The $250 billion OpenAI guarantee means Nvidia has effectively taken a large unsecured credit position in one of its most important customers.

This is not a bad business decision if you believe the customer will survive. But it changes the nature of Nvidia's earnings: part of its forward revenue is not really about the chip's product superiority; it is about OpenAI's cash flow. If OpenAI needs to restructure, Nvidia is not just losing a sale. It is taking a loss on a balance sheet asset.

The CDS market's "parabolic" chart is the market recognizing that Nvidia has become a bank. Banks look great until they do not. Nvidia's monopoly profit may be huge, but no monopoly profit is large enough to absorb a $250 billion guarantee without a mark-to-market scare. If the guarantee is called, it will not be a liquidity event for the entire company, but it will be a severe confidence event.

Nvidia's $500 billion SK partnership adds another layer. Joint ventures are clever ways to share risk, but they also create opaque off-balance-sheet obligations. The CDS market is the first to notice that the clarity is not there.

Circular Revenue: The AI Shell Game

Short sellers have claimed that a meaningful part of AI revenue is circular. Startup A borrows money from investor B to pay cloud provider C for GPU capacity. Cloud provider C uses the same GPUs to build a model that promises to generate revenue from investor B. Everyone books revenue. No consumer or enterprise outside the loop pays for anything.

The question that should keep AI investors awake at night is simple: how much of the AI revenue line is paid by an airline, a hospital, a bank, or a consumer? If the answer is "most of it," the CDS market is wrong. If the answer is "not yet," then the CDS market is early, not wrong.

The AI trade has become a densely connected web of counterparty obligations. The CDS market is the first model to price the web as a connected graph instead of as isolated balance sheets.

If a systemic shock starts, the corporate bond market will transmit it faster than the stock market. A AI-linked default would raise borrowing costs for every technology company, including the profitable ones. This is exactly how the crypto contagion of 2022 worked: Three Arrows Capital borrowed from Celsius and BlockFi, Celsius borrowed from institutional lenders, and when the first domino fell, everyone took a margin call.

Infrastructure: Perishable Assets and Sunk Costs

Data centers are not liquid. A half-finished data center has a value close to the copper and concrete inside it. Creditors know this, which is why they are demanding wider spreads. A bank that lends against a data center is not lending against a stable asset. It is lending against a business whose collateral is a rapidly decaying piece of technology. The market has not fully priced this physical reality. The AI narrative still treats compute as a commodity, like electricity, but electricity does not become obsolete. A GPU has a shelf life of roughly two years for the highest-value use case. After that, it is advanced landfill. That depreciation is the hidden variable in every AI infrastructure pro forma.

Competition: Who Survives the Credit Squeeze

The losers are not AI itself. The losers are the pure-play intermediaries with no external users and no high-margin legacy cash flow. The winners will be the companies that can access investment-grade capital at a reasonable rate and wait for the weaker players to sell assets cheap.

In crypto, this is what happened after 2022: the survivors bought distressed assets, and the next cycle belonged to them. The same will happen in AI. A company like Anthropic may raise money at a lower valuation, but if it survives, it will face less competition for talent and compute. The "cleanup" is not the end of the trade. It is the beginning of the second, more durable phase.

Oracle's downgrade is a warning to companies that straddle the old world and the new world. The legacy cash flow can save them, but only if they are willing to write off the AI expansion. For CoreWeave and similar pure plays, there is no business to retreat to. The only exit is an equity raise that dilutes existing holders or a fire sale of assets to a hyperscaler.

The strategic opportunity is now forming. The next step of the AI cycle is not more compute purchases. It is consolidation: the strong buying the dying for a fraction of their construction cost. Institutional capital will enter not at the top of the curve, but after the CDS spread has pushed the price down to a discount to replacement cost.

Valuation: Debt Is a Feature, Not a Friction

Traditional AI valuations are built on revenue multiples. But revenue that requires annual equity issuance to maintain is not revenue; it is bridge financing. The correct way to value these businesses is enterprise value divided by gross free cash flow minus debt service. If you apply that lens, most AI infrastructure names are insolvent on a forward basis.

The CDS market is simply applying that lens. When I helped a Brazilian pension fund structure a crypto allocation in 2024, the first thing I did was pull the credit default swap curve for each custodian and exchange. I did not look at their brand names. The CDS market told me which counterparties were being priced as safe and which were being priced as risky. The same exercise works for AI.

There is an ethical dimension that the AI safety community rarely addresses. It is not about rogue models; it is about opaque leverage. Guarantees, leases, and special purpose vehicles can hide risk off-balance-sheet. If the AI infrastructure trade fails, the question will be who holds the losses.

Large banks, insurance companies, and pension funds will be holding derivatives and debt products that are described as "diversified tech exposure." They will ask the government for help, and the government will socialize the losses.

CDS markets are actually a transparency device: they tell us risk is being transferred. The underlying contracts tell us nothing until it is too late. That is not safe AI; that is unregulated banking by another name.

The regulatory question is not whether AI models are safe to deploy. It is whether a $1.2 trillion lease commitment can collapse without triggering the same rescue machinery that was used in 2008. I doubt the system is ready for that.

The Contrarian Angle

The public story is that a CDS spike means the AI bubble is about to pop. I think that is the wrong lesson. The CDS spike is not a death certificate for AI. It is a survival certificate for the capital discipline that AI has been ignoring.

In 2017, I analyzed 50 ICO token models and warned that 80% would fail within 18 months. That was not a prediction that blockchain was dead. It was a prediction that the companies with no cash flow would be vaporized, and the ones with actual usage would compound faster. The same pattern will play out here.

Developers are improving models, but the market is not going to subsidize every layer at once. The decoupling story that many crypto people believe - that AI and crypto are independent of macro liquidity - is not true. AI is now the macro, and credit is the transmission mechanism.

The blind spot is the time lag. The credit market can default before the technology does. A good AI product can die because its funding disappears. So the real risk to the AI trade is not model quality; it is refinancing risk. The next twelve months will separate companies by access to capital, not by benchmark scores.

The market is not wrong to price defaults. It is wrong to assume defaults will be tidy. The bankruptcies will not be quick, surgical events. They will be messy restructurings, with warrants, bailouts, and politically charged decisions about which companies are too important to fail. The CDS market has already begun to forecast that mess.
